What is Liquidity?
The term “liquidity” is used to describe the ease with which a security or asset can be converted into cash at current market prices. Cash is the most easily convertible asset.
An asset’s liquidity determines how quickly and easily it can be converted into cash. Transactions involving less liquid assets may take longer and cost more.
KEY POINTS
- When discussing the market value of a security, the term “liquidity” refers to how quickly and easily it can be converted into cash.
- In contrast to cash, tangible assets have a lower liquidity profile.
- Market liquidity and cash in the books are the two most common forms of liquidity.
- Most frequently, current, quick, and cash ratios are used to assess liquidity.
Understanding Liquidity
Simply put, market liquidity is the ease with which an asset can be bought and sold at a price that accurately reflects its true value.
Since it can be exchanged for other assets quickly and easily, cash is universally regarded as the most liquid asset.
Real estate, works of art, and personal collections are all examples of illiquid tangible assets.
Equity and partnership units, among other financial assets, can be found at varying points along the liquidity spectrum.
A sneak peek on Market Retracement – what it is, uses and more
Cash, for instance, is the most liquid asset that can be used to purchase a $1,000 refrigerator. They may have a hard time finding a trade partner willing to take the refrigerator in exchange for their rare book collection, which has been valued at $1,000. Instead, they’ll have to liquidate their collection to pay for the fridge.
If the buyer has months or years to spare, that’s not a problem, but if they only have a few days, they may be in a bind.
They could be forced to sell the books below cost if they can’t find a buyer willing to pay full price right away. Illiquid assets include, for instance, rare books.
Market Liquidity
The term “market liquidity” is used to describe the ease with which assets can be bought and sold in a given market, such as a stock exchange or a real estate market.
For all practical purposes, the market for refrigerators in exchange for rare books is nonexistent, as shown in the previous example.
Contrarily, greater market liquidity is a feature of the stock exchange. If there is a healthy balance of buying and selling on an exchange, the bid price and the ask price at which a seller is willing to part with a share will be relatively close to one another.
Therefore, investors will not have to forgo potential gains due to a desire to cash out quickly.
The market is more liquid when the spread between the bid and ask prices is small; the opposite is true when the spread widens.
The real estate market is notoriously illiquid compared to the stock market. Size and the number of active exchanges are important factors in determining the liquidity of markets for other assets like derivatives, contracts, currencies, and commodities.

Liquidity in Accounting
Liquidity in accounting is the degree to which a person or business can meet its financial obligations by drawing on its liquid assets, or by paying off its debts as they come due.
The rare book collector’s assets are illiquid and unlikely to be worth their full $1,000 value in an emergency. Comparing available cash and other liquid assets to debts that are due within a year is one way to measure accounting liquidity.
Different ratios measure accounting liquidity in different ways, with some being less stringent in their definition of liquid assets than others.
These are used by analysts and investors to spot companies with healthy cash flow. One could use it as a depth gauge.
Liquidity Calculations
The ability of a company to meet its immediate financial commitments is one of the key metrics examined by financial analysts. In these calculations, a ratio greater than one is preferred.
In our next article, we shall be highlighting major aspect of liquidity calculation. Stay on this space.
