What Is Counter Currency?

The reference or second currency in a currency pair is called the “counter currency.” Part of the currency or foreign exchange (FX) market is the counter currency and the base currency.

A seller or investor can figure out how much of the counter currency they need to sell in order to buy one unit of the first or base currency.

When currency buyers look at ISO currency codes, the counter currency comes after the base currency in the pair.

KEY POINTS

  • The second, or “reference,” currency in a currency pair is called the “counter currency.”
  • In ISO currency code sets, the counter currency comes after the base currency.
  • When buying exotic currencies, it’s more likely that the base currency in a pair will be a major currency.
  • Traders figure out how many units of a counter currency they need to sell in order to buy one unit of the first or base currency.
  • Multiply the number of units in the base currency by the exchange rate to find out how many units of the counter currency you need to sell.

How Counter Currency Works

The foreign exchange market, also called the forex market, is one of the biggest and busiest places in the world.

Every day, investors trade currencies worth trillions of dollars on this market. It is not based in one place like a stock market, but rather on an electronic network of banks, brokers, traders, and institutions.

On the Forex market, currencies are shown in pairs. A currency pair is the name for this pair of currencies.

The first currency is called the base currency or the deal currency. The second currency is called the counter currency or the quote currency.

On the foreign exchange market, buyers figure out how much of the second currency is needed to buy one unit of the first currency, which is called the base currency.

The counter currency is the one that comes after the base currency when you look up a currency pair using ISO currency codes.

For traders and buyers to understand forex, they need to know how currency pairs are put together.

The first currency, also called the base currency, is equal to one unit of money, like one dollar or one euro.

When someone sells a certain amount of U.S. dollars in exchange for one euro, they get one euro in return.

In this case, the base currency is the euro and the counter currency is the dollar.

IMPORTANT

When a trader buys or “goes long” on a currency pair, they sell the other currency, but when they “short” a currency pair, they buy the other currency.

What You should Know

Several things can affect both the base currency and the counter currency in a currency pair.

Some of these are economic activity, the central banks’ monetary and budget policies, and interest rates.

In a currency pair, major currencies like the euro and U.S. dollar are more likely to be the base currency than the counter currency.

This is especially true when trading foreign currencies. In 2021, these were the sets of currencies that were most often traded on the market:

EUR/GBP

EUR/USD

GBP/USD

USD/CHF

USD/JPY

As mentioned above, the first currency in these pairs is the base currency, and the second currency (after the cut) is the counter currency.

In the GBP/USD trade, the pound is the base currency, or the currency that is being bought, and the dollar is the counter currency, or the currency that is being sold. This one is the one for sale.

Counter Currency Examples

Let’s say a seller wants to buy £400 worth of goods with U.S. dollars. The GBP/USD exchange pair would be used to make a trade.

For the trade to go through, they need to figure out how many USD (the counter currency) they need to sell in order to get £400.

At the end of trade on June 3, 2021, the exchange rate for the pair was 1.4103. This means that the seller had to pay $1.4103 to buy £1.

On that day, the seller had to sell 564.12 units of the counter currency to get 400 units of the base currency, which is equivalent to $564.12 for £400 (400 x 1.4103).
